Yes they understand what you are saying by your body language, tone of conversation, and vocabulary (theirs).
No, they do not understand beyond what you have taught them, vocabulary wise.
Consider wisely the conversations and language that you have around them. They will mimic you. You are their entire world.
When he says that, ask him what you were talking about... sometimes they really have no clue and its funny how they interpret things. Then make sure to explain it so they don't continue to think one thing means something when it means something else... sometimes they do know what you are talking about then you learn to not talk grown up....
